Does the game need to be activated on steam in order to download it? Or is just simply having the key all that matters?

I'm hording my keys without using them. I have tons of keys from indie bundles and other places which I haven't used. The only thing which tended to make me use them was the Steam sales achievement games, and sadly they haven't done them lately.

On a couple of sales you could get specific achievements in games which gave you a chance to win or get some free games or DLC. Some of these were fun achievements too. But the latest sales didn't have these, which is a pity.
You can hold on to CD keys as long as you want without activating them. The same keys (not your exact keys) are offered via retail stores and they could sit on shelves for months or years.
